Oh. Zuko backs off, relaxing a little.
"You're friends with Katara?" then again, who isn't? "Okay. Fine."
She must have mentioned him. By his scar. Something about that stings, that that's the first thing about him people recognize.
Even though it IS a pretty distinct feature.
